You should look at the diagram again. as I car guy, I can confirm the entirety of the driveshaft, even the one you posted a diagram, spins. That 'sleeve' is one part of a two piece driver shaft, where one piece slides in and out of the other providing length adjustments as the axle moves vertically during suspension droop and load. The drive shaft ball and spacer, parts 2 and 3 on the diagram, act as a bearing for this in and out sliding. You can see the grooves on the two shafts for this sliding to occur, but still transmit rotational power from one shaft to the other.
You are absolutely right about the exhaust though. I highly doubt that cable is of a high enough grade to resist the temperature of that pipe for very long.

Melting isn't the issue so much as the heat causing the cable's insulation to break down and start cracking. You can see this effect in older vehicle wiring in the engine bay. They just be brittle and break apart, exposing the conductor underneath, then causing a short. If they fused the connection like they should, then it's fine, otherwise that shorting could cause a fire.
